IRS Announces Major Tax Updates for 2025: Here’s What to Expect

Recent Blog Post

The IRS has released important updates to the tax code for 2025, introducing changes to standard deductions, tax brackets, and various credits. These updates aim to help taxpayers manage finances effectively, particularly amid inflationary pressures. Below is an overview of the changes and their potential impact on tax planning.

Higher Standard Deductions for 2025

The standard deduction will increase for all filing statuses in 2025. These increases will provide taxpayers with a higher reduction in taxable income. The new standard deduction amounts for 2025 are:

  • Single Filers: $15,000
  • Married Couples Filing Jointly: $30,000
  • Heads of Household: $22,500

These increases are expected to benefit the majority of taxpayers, especially those who take the standard deduction rather than itemizing. For example, a married couple with an adjusted gross income of $125,000 will have their taxable income reduced to $95,000 with the $30,000 standard deduction.

Additionally, taxpayers who are 65 or older or legally blind can claim an additional deduction. In 2025, single filers in these categories can add $2,000 to their standard deduction, and married couples filing jointly can add $1,600 for each qualifying person.

Adjustments to Tax Brackets

The IRS has adjusted the income thresholds for each tax bracket to reflect inflation. These adjustments are designed to ensure that taxpayers’ income is taxed at progressively lower rates, resulting in a potential reduction in overall tax liability. The updated tax brackets for 2025 are as follows:

  • 10% Rate: Income up to $11,925 for single filers and $23,850 for joint filers
  • Top Rate (37%): Income over $626,350 for single filers and $751,600 for joint filers

These changes are meant to help ensure that taxpayers aren’t pushed into higher tax brackets due to inflation, which would otherwise increase their tax burden.

Alternative Minimum Tax (AMT) Adjustments

The AMT exemption has been increased for 2025, providing relief to middle-income earners who might otherwise be affected by the AMT, particularly those with large deductions such as mortgage interest or state taxes. The exemption amounts for 2025 are:

  • Single Filers: $88,100
  • Married Couples Filing Jointly: $137,000

This increase in the AMT exemption should help reduce the number of taxpayers who are subject to the AMT, especially those who live in high-tax states or claim sizable deductions.

Increased Benefits for Commuting and Health Savings

The IRS has increased the monthly transportation and parking allowance to $325, up from $315. This change will benefit those who commute to work by providing tax-free relief for parking and transit expenses.

Additionally, the contribution limit for Health Flexible Savings Accounts (FSAs) has increased to $3,300 for 2025. FSAs allow individuals to set aside pre-tax income for healthcare expenses. The carryover limit for unused funds has also increased to $660, allowing more flexibility for taxpayers who may not use all their FSA funds within the year.

The IRS has adjusted the limits for Medical Savings Accounts (MSAs) for individuals with high-deductible health plans. The minimum deductible for self-only coverage will increase to $2,850, and the maximum out-of-pocket limit will be $5,700. These updates aim to provide additional tax-advantaged savings for healthcare.

Estate Tax and Adoption Credit Updates

For individuals engaged in estate planning, the estate tax exclusion has been raised to $13.99 million. This increase allows individuals to transfer larger estates to heirs without incurring estate taxes.

The adoption credit has also been raised to $17,280, providing financial assistance to families covering the often-substantial costs of adoption. This credit can help alleviate some of the upfront expenses associated with adoption.

Adjustments to Capital Gains Tax Thresholds

The IRS has updated the income thresholds for capital gains taxes. These changes allow more taxpayers to benefit from the 0% capital gains rate. The updated thresholds are:

  • 0% Capital Gains Rate: Income up to $48,350 for single filers and $96,700 for married filers
  • 15% Rate: Up to $533,400 for single filers and $600,050 for joint filers
  • 20% Rate: Income exceeding those thresholds

These adjustments help ensure that taxpayers, particularly those selling investments or assets, will be taxed at favorable rates based on their income.

Provisions Remaining Unchanged

Certain tax provisions will remain unchanged in 2025:

  • SALT Deduction Cap: The state and local tax deduction limit remains at $10,000, which continues to impact taxpayers in high-tax states who itemize.
  • Child Tax Credit: The Child Tax Credit remains at $2,000 per qualifying child, with a refundable amount of $1,700.
  • Lifetime Learning Credit Phaseout: The phaseout thresholds for the Lifetime Learning Credit, available to those pursuing education, remain at $80,000 for single filers and $160,000 for joint filers.

Standard vs. Itemized Deductions

Most taxpayers opt for the standard deduction due to its simplicity. However, those with significant deductible expenses, such as mortgage interest, medical expenses, or charitable donations, may find that itemizing deductions provide a larger benefit. Itemizing requires keeping detailed records and documentation but can result in a larger deduction in certain situations.

Planning for 2025

With these updates in place, taxpayers are encouraged to review their financial situation and plan for 2025. Consulting with a tax professional, such as those at Interactive Accountants, can help ensure that individuals and families make the most of these changes, maximizing potential tax savings and making informed decisions about deductions and credits.

By staying informed and planning carefully, small business owners can navigate these potential changes to their advantage, ensuring they’re well-prepared to adapt to whatever new policies may arise.
